This won't appeal to everyone but I think it is a great 'best of both' for families wanting to get away at Christmas. It woukd also work for a couple for around about £350 less. I think the Christmas markets would be lovely for kids but I guess it may be a price versus hassle if you don't really want to see Madrid!
On 22nd December fly from LGW to Fuerteventura with Iberia. The best thing is (if you don't view this as a chore) is you have over 24 hrs in Madrid! Now I think this is a great opportunity to visit the Xmas Markets in Madrid. You'll arrive at 2:10pm and leave at 11:25am the following morning. The hotel I've chosen is the Maydritt. I've personally stayed here when on open jaw flights departing from Madrid and what I like is that the transfers to and from the airport are included and it is a very short walk to the metro stop for getting in and out of Madrid. The metro going straight to the city. For slightly less £5 you can have the airport hotel Crowne Plaza but the metro is not as easy (more transfers). You could stay in the city itself and a taxi will cost €30 one way, shuttles may be less.
On 23rd December you will fly to Fuerteventura where you have a week in the Fuerteventura Beach Club in Caleta de Fuste. On 30th December you will fly back to London with Iberia, there is a very short stop in Madrid of 55 mins.

Hotel price is good but the flights at £700+ with a stopover are a joke.

Peak time of year and school holidays. Those are the cheapest, most of well over £200 plus like Monarch etc.... Lanzarote, Gran Canaria, Tenerife (being more expensive) are never going to be cheap at Christmas. Pretty much guaranteed good hot and sunny weather.
Leave a week or so earlier and you'd get this whole trip for so much cheaper.
